This study estimates the impact of industrial diversification on firm value for non-financial sector companies listed on the Shanghai and Shenzhen stock exchanges in China from 2016 to 2021. It also analyses the influence of the COVID-19 outbreak on the diversification effect. The analysis results show that industry diversification leads to a decrease in firm value, indicating a diversification discount for Chinese firms. The diversification discount is more significant during the COVID-19 outbreak period and especially in the regions severely affected by COVID-19. The government's stimulus policies during this period improve investor sentiment in the market, leading to the undervaluation of low-risk diversified companies. As a result, the negative impact of diversification on firm value is amplified during the COVID-19 period, especially in regions where the risks associated with COVID-19 were more severe, leading to an increase in the diversification discount. The decline in investor interest in diversified companies during the COVID-19 period is also related to the widening of the diversification discount during this period. The results of the analysis of the effects of COVID-19 and diversification show that the impact of a company's diversification strategy on its firm value is influenced by investor sentiment in the market during the COVID-19 period. These analysis results suggest that the widening of the diversification discount during the COVID-19 period is not primarily due to differences in changes in corporate performance between diversified and focused companies, but rather to differences in the market's valuation of diversified companies. The results of this study, which indicate that the widening of the diversification discount during COVID-19 is driven by market evaluations of corporate management, could provide valuable insights for companies in crisis situations when choosing management strategies to mitigate risk.
